Look into Shin's response dialogue to Piccolo freaking out. Shin is literally reading Piccolo's mind, so we know exactly what Piccolo is thinking.

Piccolo is nervous from the start due to the lack of understanding. These two mysterious beings appear who are familiar with the Z Senshi, and have no discernible ki. The automatic assumption is that they are powerful beings. Kaioshin being able to read and intercept Piccolo's mind only fed into that assumption. Piccolo was already guessing that Kaioshin was the Grand Kaio by then, it's unlikely he'd want to go all out in a fight against a being like that.

Because Piccolo has no other way to explain what just happened. He isn't quite sure of what is going on himself and he's still gathering his thoughts.

He's using strength as a way to get out of the conversation while he collects his thoughts.

It's backed by the source material. Nothing indicates Piccolo sensed Shin's power. The story confirms it.

Shin is piss weak who needs help against guys like Badibi and Pui Pui.
